Basically yes it is illegal - if you go from 1.2 then 2.0 then you go up a tax class for pre-2001 vehicles. Gets even more complicated after 2001 but the upshot is that you're likely to be not paying sufficient road fund. I'm not clear on the penalties but not displaying a valid disc would earn you some motoring endorsements and tax evasion may even be criminal. Not entirely sure.
Then you have the issue of insurance. This is a difficult one as because you have bought insurance you have complied with your legal obligations under road traffic act so no offence is taking place. Of course, this all changes if the car is inspected and the details which you supplied on inception of the policy are found to be incorrect. This could happen because your are pulled and the Police officer checks the engine details against DVLA records. Important to note that this doesn't need to be a thorough check with engine numbers and the like. The Police are able to impound a vehicle on suspicion of it being driven without insurance so in the very least it'll be taken off you at the road side before being examined more closely. This would normally lead to prosecution and in certain forces the cars are crushed.
It would also come to light if you have an accident and the car is inspected. The likelyhood of it being inspected is quite high, particularly with cars with other modifications present. Bear in mind, it is in an insurance companies interest to not pay out so economically they can afford to appoint people to find reasons not to pay. This is slightly worse than the first circumstance of course as not only will you have the prosecution to deal with but you'll either have a car that isn't getting fixed or worse other peoples' cars. You may even be personally responsible for compensation for their injuries.
The only real way around it is to not crash or get pulled. Those two things are largely out of your hands though. I personally wouldn't want to risk some big headaches based on other peoples decisions. Only would take one bit of Police interest and you're done. Accident and you're done. Doesn't even have to be your fault. Someone could drive in to you and your car may be inspected while it's being fixed quite legitimately. You might get the car fixed but you would be eligible for prosecution if your insurance later voided your policy for while you were previously driving.
Big risk to save 500 quid. IN10 will mess you up for years.

If you insure it as a 1.2 you are technically insured to drive on the road. (Some insurers wont cover an engine conversion so in that case the 1st point i make below may not work)
If you crash (not at fault) and your insurance find out about the modifications or points on your license etc you are normally made to pay the difference to your premium before you can continue with a claim.
If you crash (at fault) and your insurance find out about the modifications or points on your license etc then your insurers will refuse to pay out and your up shit creek!.
If your car is MOT'd as a 1.2 it is still MOT'd so thats not void as some people have said.
Your in trouble with the tax though as your paying for a 1.2(£60ish) when a 2.0(£100ish)
